What is 401k?

401(k) is a workplace retirement plan named after the IRS tax code that established it. This employer-sponsored savings account offers special tax benefits (which vary depending on your contribution type—we'll explain those shortly). Companies commonly include 401(k) plans in employee benefits packages to help recruit and retain staff.

How Does 401k Work?

Investing for Retirement

A 401(k) allows you to automatically invest a portion of each paycheck into retirement accounts, typically offering mutual fund options like index funds and target-date funds. The power of compounding growth makes this one of the plan's most valuable features.

Tax Advantages & Rules

Unlike taxable brokerage accounts, traditional 401(k) contributions use pre-tax dollars, with taxes deferred until retirement withdrawals. However, early withdrawals before age 59½ generally incur a 10% penalty plus federal/state income taxes - making these accounts ideal for long-term savings.

Traditional vs. Roth Options

Some employers offer Roth 401(k)s where you contribute after-tax money now for tax-free withdrawals in retirement. Not sure which to choose? Many savers benefit from using both types strategically based on their current and expected future tax situations.
